Backwardation is a market condition in which the spot price of a commodity is higher than its forward or futures price, even after taking carrying costs into account. This situation is the opposite of contango, where futures prices exceed spot prices. Backwardation often occurs when there is strong immediate demand for a commodity or concerns about short-term supply shortages. Traders may be willing to pay a premium for immediate delivery. The concept is particularly important in commodity markets.


In commodity trading, backwardation can signal expectations that prices will decline in the future. Market participants may anticipate improved supply conditions or reduced demand over time. As a result, futures contracts trade at lower prices than the current spot market. This relationship provides valuable information about market expectations. Analysts often monitor backwardation as an indicator of supply and demand dynamics.


The term backwardation may also describe a rare situation in equity markets. This occurs when one market maker’s buying price for a share is lower than another market maker’s selling price. Such pricing anomalies can create temporary arbitrage opportunities. Market efficiency usually eliminates these situations quickly. They are therefore uncommon in well-functioning markets.


Historically, backwardation also referred to a payment made on stock exchanges to delay delivery of securities from one account period to the next. Sellers paid a percentage fee to postpone settlement obligations. This practice was associated with earlier stock-market settlement systems. Modern trading structures have largely replaced such arrangements. The historical meaning remains of academic interest.


The concept of backwardation remains important in commodities, futures trading, and financial-market analysis. It provides insights into market sentiment, supply conditions, and pricing expectations.
